So I sell an item to a person who is living in the same state as me and sent the item to an address also in the same state. No problem there until I see an extra charge on my paypal account for the transaction.

So I send an email to paypal who inform me that the buyer is registered in another country so an over the border surcharge has been applied to my fee.

Just a heads up. I have replied to paypal to reconsider the fee but I dont think it will happen.

PayPal have had a clause for additional percentages for quite a while, some of them are built into their exchange rate (i.e. when I pay a seller in USD from my account balance, which is in AUD, it costs me more than it would if I held a balance in USD, you can convert an amount to other currencies first and then pay, and the exchange rate is ever so slightly better than if it's converted at the time of purchase, but either way the seller also pays an extra percentage in fees to receive the converted amount, so they get everyone in that regard).

Even if a buyer's account is registered in Australia, if they pay with a foreign credit card, the surcharge applies as well. The buyer may well be overseas, and had the item sent to someone they know. I often have people in Asian countries purchasing from me, get the items sent to a friend or relative in Aus, then either pick it up while visiting, or have a bunch of stuff sent over all at once. (A bit beside the point, I know, just mentioning that it's not uncommon for Aus sellers to receive 'foreign' payments, half the time without even knowing it).
