With any refund paypal will usually issue the refund upon proof that the item has been posted by trackable post, be that registered or C & S. In Australia the important thing is proof of posting, not proof of delivery.
It would appear that paypal has jumped the gun though...the refund should not have been issued until the seller confirmed that they received the item that was sent, in the condition it was sent.
