If a buyer pays for an item via paypal and picks it up, you lose the case (generally)
if a buyer pays now via paypal then say's i should have paid cash on pick up, i used to be able to refund the paypal money no worries.
Now if i do it i get a defect.
How are sellers supposed to show proof of delivery for pick up items? and what about the money back guarantee?

At the moment there is no paypal protection for buyers or sellers for Pick Up items.
If a buyer starts a dispute in paypal you just need to make it plain to paypal that it was a pickup item.
The only thing you cannot fight is a bank chargeback.
I stress that this is current....I have no idea how it fits in with the new ebay policies.

It's there - under the "not covered" section of the new policy, I suspect an INR 'request' (message) will still result in a defect, though. Knowing eBay, anyway:
Items damaged during pick-up or postage or not delivered when the buyer arranges pick-up or delivery of the item (for instance, the buyer arranges freight).
