An auction item was listed and a potential bidder bidded on the item, then as emails were sent and received by bother buyer and seller there was an agreement that the item was no longer was not infact what the buyer was after. As the seller this cancellation was accepted all via email. what action do we need to take as the seller to remove it from the Ebay sale listing?

If you simply want to end a listing, to the right of the item in your selling list is a small drop down menu.
Select End item and bids will also be cancelled, providing there are more than 12 hours left in the listing.
If less than 12 hours, need to let it run to it's end.
Or you can retract the bid and let the listing run. To retract, select number of bids next to the price in the listing and scroll to the "learn more" link. Click on that and follow the prompts.

has the auction ended yet?
if it has you need to get the ''buyer'' to agree to a mutual cancellation by using the Resolve a Problem link to the right of the sold item in your my eBay page.
if the buyer agrees and clicks on yes and returns the email to ebay you as the seller will get your fvf refunded, if he does not agree you'll have to pay ebay the fvf.
