Goodness, how strange! Perhaps they have suddenly copped financial hardship, who knows. However once they have paid I don't think there is any going back on the fees you have to pay to ebay and paypal.
I'd be contacting them and politely offering to refund less those fees which you have incurred. Then wait to see what reply you get. Base your response on that reply.

Send the item, with appropriate tracking. Then wait for the neg, which may or may not be appellable.
Or send them a request for mutual cancellation. IF it's not worth sending with tracking and IF the excuses came through eBay messages.

I know it can be a PITA, but if I hadn't sent the item, personally I would allow them to cancel - it could be easier in the long run, especially as I accept change of mind returns so the buyer could just as easily RTS the package and be entitled to a refund anyway.
I always feel it's better do accommodate buyer error, as long as it doesn't cost me anything, as trying to enforce a sale when the buyer has clearly indicated they don't want to follow through could end up being more trouble than it's worth.
If I had already posted the item, I would tell them I'd refund purchase price only once the item is returned (in same condition).
Ultimately, it's your choice, but if you do allow the cancellation, don't forget to sent a mutual cancellation request so that the FVF can be credited back to your account (presuming the buyer will agree).

Depends for me, I use click & send and if I am at the computer when a buyer pays I often process the label straight away so would tell them sorry, too late it is already in the delivery system however if they want to return it when it arrives then I will be happy to refund the item price only (or in full if it is a free post item)
If I hadn't processed the postage and they contacted me immediately after paying I too would probably offer them a refund and would explain that I had already been charged fees for the transaction so if they agree to the mutual cancellation request I send them I will refund in full however if they do not do so I will only be able to offer a refund less those fees. As DG does I offer a refund on return policy for change of mind so sending it would be counter productive.
